Does Earnings Quality Affect Information Asymmetry? Evidence from Trading Costs*
نویسندگان
چکیده
A fundamental role of accounting information in financial markets is to serve as a basis for capital allocation. An important attribute of the quality of accounting information is the extent to which earnings (accruals) map into cash flows. A poor mapping of accruals into cash flows reduces the information content of reported earnings and results in lower-quality earnings. If investors differ in their ability to process earnings related information, then poor earnings quality can result in differentially informed investors and thereby exacerbate the information asymmetry in financial markets (Diamond and Verrecchia 1991; Kim and Verrecchia 1994). Analytical models (e.g., Kyle 1985; Glosten and Milgrom 1985) predict that differential information among market participants increases the adverse selection risk for liquidity providers. In response, liquidity providers demand a larger compensation and widen the spread between the bid and the ask prices, thereby lowering liquidity and increasing the cost of capital. 1

Asymmetric Trading Costs Prior to Earnings Announcements: Implications for Price Discovery and Returns
We show the cost of trading on negative news relative to positive news increases prior to earnings announcements. Our evidence suggests this asymmetry is due to financial intermediaries’ preference to reduce their exposure to risks associated with the announcements. The asymmetry creates a predictable upward bias in prices that increases pre-announcement and subsequently reverses, which confoun...
متن کاملEssays on Investors’ Trading Policy around Interim Earnings Announcements in a Thinly Traded Securities Market
This study consists introductory survey and three essays where investors’ trading responses to interim earnings announcements are studied using Finnish data. The essays are individual papers, but their topics are closely connected since they address the trading response from different angles. The essays progress from an aggregated to a more detailed examination. The first essay was conducted on...
متن کاملDirect and Mediated Associations among Earnings Quality, Information Asymmetry, and the Cost of Equity
Using path analysis, we investigate the direct and indirect links between three measures of earnings quality and the cost of equity. Our investigation is motivated by analytical models that specify both a direct link and an indirect link that is mediated by information asymmetry, but do not suggest which link would be more important empirically. We measure information asymmetry as both the adve...
متن کاملManagement Earnings Forecasts and Subsequent Price Formation
This paper examines price formation subsequent to management forecasts of quarterly earnings. Consistent with prior studies, we find that the short-term market reaction to bad news forecasts is much larger than that to good news forecasts. Examining returns in the post-guidance period, we find a significant upward drift for both good and bad news forecasts. The asymmetry in the initial market r...
متن کاملInstitutional Ownership, Business Cycles and Earnings Informativeness of Income Smoothing: Evidence from Iran
Managers engage in income smoothing either to communicate private information about future earnings to investors (informativeness hypothesis) or to distort financial performance for opportunistic purposes (opportunism hypothesis). Business cycles and the monitoring role of institutional ownership may affect the earnings informativeness of income smoothing. The purpose of this research is to exa...
